{"id":37408,"date":"2021-08-03T09:47:06","date_gmt":"2021-08-03T06:47:06","guid":{"rendered":"https:\/\/forklog.com\/en\/?p=37408"},"modified":"2025-08-29T16:38:39","modified_gmt":"2025-08-29T13:38:39","slug":"what-is-aave","status":"publish","type":"post","link":"https:\/\/forklog.com\/en\/what-is-aave\/","title":{"rendered":"What is Aave?"},"content":{"rendered":"<div class=\"wp-block-text-wrappers-cards single_card\">\n<h2 class=\"card_label\"><strong>What is Aave?<\/strong><\/h2>\n<div class=\"wp-block-text-wrappers-keypoints article_keypoints\">\n<p><strong>Note: This article is outdated and awaiting an update.<\/strong><\/p>\n<\/div>\n<p><a href=\"https:\/\/aave.com\/\">Aave<\/a> is a lending <a href=\"https:\/\/forklog.com\/en\/news\/what-is-decentralised-finance-defi\">DeFi-<\/a>protocol that lets users lend and borrow cryptoassets with variable and stable interest rates.<\/p>\n<\/div>\n<div class=\"wp-block-text-wrappers-cards single_card\">\n<h2 class=\"card_label\"><strong>Who created Aave, and when?<\/strong><\/h2>\n<p>The creator of Aave is Finnish programmer and Master of Laws <a href=\"https:\/\/www.linkedin.com\/in\/stani-kulechov-361284132\/\">Stani Kulechov<\/a>.\u00a0<\/p>\n<p>While studying at the University of Helsinki, Kulechov became interested in <a href=\"https:\/\/forklog.com\/en\/news\/what-is-blockchain-2\">blockchain<\/a> technology and <a href=\"https:\/\/forklog.com\/en\/news\/what-is-ethereum-2-0\">Ethereum<\/a> and set out to build a decentralised crypto\u2011lending platform.\u00a0<\/p>\n<p>On May 1, 2017, Kulechov founded ETHLend. In November 2017 ETHLend <a href=\"https:\/\/thefintechtimes.com\/ethlend-io-trustless-p2p-lending-application\/\">launched<\/a> the ETHLend.io P2P lending platform and <a href=\"https:\/\/icodrops.com\/ethlend\/\">held<\/a> an ICO that raised $16.2m. The project sold 1bn LEND utility tokens; 300m (23%) went to the founder and team.\u00a0<\/p>\n<p>Amid the bear market, the protocol faced a liquidity crunch. In September 2018 ETHLend.io <a href=\"https:\/\/medium.com\/aave\/ethlend-reveals-a-new-parent-brand-aave-launching-multiple-products-e94362a5204e\">rebranded<\/a> to Aave. In Finnish, Aave (pronounced \u201cah-veh\u201d) means \u201cghost\u201d. The team says the name reflects how \u201cthe brand continues to intrigue users with innovative technologies and aims to create a transparent and open infrastructure for decentralised finance\u201d. ETHLend <a href=\"https:\/\/www.crunchbase.com\/organization\/ethlend\">became<\/a> a subsidiary of <a href=\"https:\/\/www.topionetworks.com\/companies\/aave-5bce0ca7843bac7a13c13750\">Aave<\/a>.\u00a0<\/p>\n<p>In October 2019 the public testnet of Aave V1 went live.\u00a0<\/p>\n<p>On January 8, 2020, the mainnet of Aave\u2019s first version <a href=\"https:\/\/medium.com\/aave\/pop-the-champagne-aave-protocol-is-live-721731763b58\">launched<\/a> on Ethereum.<\/p>\n<p>In October 2020 the native AAVE token was issued and the LEND\u2192AAVE migration took place at a 100:1 ratio.<\/p>\n<p>In December 2020 the Aave V2 mainnet <a href=\"https:\/\/forklog.com\/en\/news\/defi-bulletin-aave-v2-launch-and-the-acquisition-of-yearn-finance\">went live<\/a>.<\/p>\n<\/div>\n<div class=\"wp-block-text-wrappers-cards single_card\">\n<h2 class=\"card_label\"><strong>How does lending and borrowing work on Aave?<\/strong><\/h2>\n<p>The platform initially used a peer-to-peer model (P2P), where users interacted via smart contracts. The drawback was that suitable counterparties and liquidity were not always available for efficient execution. The team therefore moved to a peer\u2011to\u2011contract (P2C) model, which most DeFi protocols use.\u00a0<\/p>\n<p>On a P2C platform, funds are deposited into a special contract that allows users to borrow assets instantly and pay interest for using the credit.<\/p>\n<figure class=\"wp-block-image size-large\"><img loading=\"lazy\" decoding=\"async\" width=\"768\" height=\"354\" src=\"https:\/\/forklog.com\/wp-content\/uploads\/image7-33.png\" alt=\"\u0427\u0442\u043e \u0442\u0430\u043a\u043e\u0435 Aave?\" class=\"wp-image-144502\" srcset=\"https:\/\/forklog.com\/wp-content\/uploads\/image7-33.png 768w, https:\/\/forklog.com\/wp-content\/uploads\/image7-33-300x138.png 300w\" sizes=\"auto, (max-width: 768px) 100vw, 768px\" \/><figcaption>P2P model and P2C model. Source: <a href=\"https:\/\/finematics.com\/aave-explained\/\">Finematics<\/a>.<\/figcaption><\/figure>\n<p>The platform has two types of participants: borrowers and lenders.\u00a0<\/p>\n<p><em>Borrowing<\/em><\/p>\n<p>Users deposit assets into Aave as collateral. In return they can borrow a smaller amount, determined by the <strong>loan\u2011to\u2011value (LTV)<\/strong> ratio. LTV represents the maximum borrowing power against a given collateral.\u00a0<\/p>\n<p>Borrowing is overcollateralised to keep Aave solvent. The collateral\u2019s value must <a href=\"https:\/\/docs.aave.com\/risk\/asset-risk\/risk-parameters\">exceed<\/a> the value of the borrowed asset in line with its LTV, which depends on the collateral\u2019s volatility and other risk parameters.<\/p>\n<p>If, for example, the LTV is 80%, a user who posts 1 ETH as collateral can borrow at most the equivalent of 0.8 ETH. The LTV is set individually per collateral asset and is <a href=\"https:\/\/docs.aave.com\/risk\/asset-risk\/risk-parameters\">expressed as a percentage<\/a>.<\/p>\n<p>Users can post any token available on the <a href=\"https:\/\/aave.com\/\">platform<\/a> as collateral:<\/p>\n<figure class=\"wp-block-image size-large\"><img loading=\"lazy\" decoding=\"async\" width=\"1024\" height=\"306\" src=\"https:\/\/forklog.com\/wp-content\/uploads\/image3-157-1024x306.png\" alt=\"\u0427\u0442\u043e \u0442\u0430\u043a\u043e\u0435 Aave?\" class=\"wp-image-144503\" srcset=\"https:\/\/forklog.com\/wp-content\/uploads\/image3-157-1024x306.png 1024w, https:\/\/forklog.com\/wp-content\/uploads\/image3-157-300x90.png 300w, https:\/\/forklog.com\/wp-content\/uploads\/image3-157-768x230.png 768w, https:\/\/forklog.com\/wp-content\/uploads\/image3-157-1536x459.png 1536w, https:\/\/forklog.com\/wp-content\/uploads\/image3-157.png 1999w\" sizes=\"auto, (max-width: 1024px) 100vw, 1024px\" \/><\/figure>\n<p>Aave was the first lending platform to let users borrow and lend USDT. This stablecoin, along with Binance\u2019s BUSD, Synthetix\u2019s sUSD and Gemini\u2019s GUSD, <a href=\"https:\/\/docs.aave.com\/risk\/asset-risk\/risk-parameters\">cannot be used<\/a> as collateral because their governance introduces a potential single point of failure.\u00a0<\/p>\n<p>The AMM Liquidity Pool allows Uniswap and Balancer liquidity providers to use their LP tokens as collateral in the Aave Protocol. The Uniswap aDAI pool is the largest source of aToken liquidity outside Aave.<\/p>\n<p>In total, Aave supports 22 assets in V1, 26 in V2 and 21 in the <a href=\"https:\/\/docs.aave.com\/risk\/asset-risk\/amm-market\">AMM Market<\/a>. By contrast, the main rival, <a href=\"https:\/\/forklog.com\/en\/news\/what-is-compound-comp\">Compound<\/a>, offers only 11 assets.<\/p>\n<p><em>Lending<\/em><\/p>\n<p>Users deposit assets into Aave and receive aTokens at a 1:1 ratio to the underlying. aTokens are akin to deposit certificates that accrue interest.\u00a0<\/p>\n<p>As long as protocol liquidity is available, aTokens can be redeemed 1:1 for the underlying. To avoid liquidation, they must keep their position \u201chealthy\u201d relative to its LTV.\u00a0<\/li>\n<\/ul>\n<ul class=\"wp-block-list\">\n<li>Lenders\/liquidity providers can redeem aTokens 1:1 for the deposited asset. The aToken balance grows with the interest paid by borrowers. Liquidity providers also earn fees from <strong>flash loans<\/strong>.<\/li>\n<\/ul>\n<ul class=\"wp-block-list\">\n<li>To repay, users must return the borrowed asset plus interest. Until repayment, the collateral remains locked in the protocol.<\/li>\n<\/ul>\n<\/div>\n<div class=\"wp-block-text-wrappers-cards single_card\">\n<h2 class=\"card_label\"><strong>How does the liquidation mechanism work?<\/strong><\/h2>\n<p>Aave\u2019s liquidation mechanism hinges on the <strong>Health Factor<\/strong>.\u00a0<\/p>\n<p>The Health Factor (HF) measures the safety of a user\u2019s position relative to the borrowed amount and the underlying value. The higher the HF, the safer the position.<\/p>\n<ul class=\"wp-block-list\">\n<li>HF \u2264 1: up to 50% of the debt can be liquidated.\u00a0<\/li>\n<\/ul>\n<ul class=\"wp-block-list\">\n<li>HF > 1: the collateral\u2019s value relative to the debt can change according to (1\u2212HF)\/HF.<\/li>\n<\/ul>\n<p>For example, at HF = 2 the debt is liquidated when the collateral\u2019s value relative to the loan drops by 50%.<\/p>\n<p>HF formula:<\/p>\n<p><em>HF = \u03a3(collateral value \u00d7 liquidation threshold) \/ debt (in ETH)<\/em><\/p>\n<p>Thus, when HF rises as collateral appreciates, the liquidation risk falls. If HF drops sharply, the user can repay all or part of the loan, or add collateral. Source: <a href=\"https:\/\/docs.aave.com\/portal\/\">docs.aave.com<\/a>.<\/figcaption><\/figure>\n<p><strong>Liquidation bonus<\/strong> is the premium applied to collateral acquired by liquidators when a position hits its liquidation threshold.\u00a0<\/p>\n<p><strong>Liquidation threshold<\/strong> is the level at which a loan is deemed undercollateralised and becomes eligible for liquidation. If the liquidation threshold is 80%, the loan is liquidated when debt equals 80% of collateral value. The threshold is set per collateral and expressed as a percentage.<\/p>\n<p>Liquidators can repay up to 50% of a borrower\u2019s debt. In return, they receive the corresponding amount of collateral plus a bonus.\u00a0<\/p>\n<p>The bonus depends on the asset. They do not lose everything, can wait for a rebound in collateral value, repay the debt and withdraw the remainder.\u00a0<\/li>\n<\/ul>\n<ul class=\"wp-block-list\">\n<li>Con: if the collateral price continues to fall, or the borrowed asset continues to rise, the risk of losing the remaining 50% increases.<\/li>\n<\/ul>\n<\/div>\n<div class=\"wp-block-text-wrappers-cards single_card\">\n<h2 class=\"card_label\"><strong>How does the risk\u2011mitigation mechanism work?<\/strong><\/h2>\n<p>If liquidation does not fully resolve a position, loans can become undercollateralised and turn into bad debt.\u00a0<\/p>\n<p>The risk\u2011mitigation framework includes the <strong>Safety Module<\/strong> \u2014 Aave\u2019s insurance mechanism.<\/p>\n<p>It maintains an insurance fund for cases where an asset reserve faces a <strong>shortfall event<\/strong>. A precedent is \u201cBlack Thursday\u201d in March 2020, when MakerDAO investors lost $8.325m. In a shortfall, AAVE holders can vote to recapitalise the pool.\u00a0<\/p>\n<p>Users stake AAVE into the Safety Module and receive Stake AAVE (StkAAVE) in return. When they unstake, AAVE is returned and StkAAVE is burned. Up to 30% of StkAAVE can be used to cover a shortfall. In exchange for the risk of losing part of their StkAAVE, users receive <strong>Safety Incentives<\/strong>. A total of 550 StkAAVE is distributed daily among all Stake AAVE holders in the module.\u00a0<\/p>\n<p>There is a ten\u2011day <strong>cooldown period<\/strong> during which users can withdraw StkAAVE and the incentives paid in the same asset. This helps avoid a panic run before the protocol triggers the shortfall coverage process via governance. The decision to trigger coverage is taken by holders of AAVE and\/or StkAAVE through a joint vote. Voting <a href=\"https:\/\/docs.aave.com\/governance\/\">weight<\/a> is proportional to the number of tokens held.\u00a0<\/p>\n<p>During shortfalls, funds needed for coverage are sold via auction, with proceeds directed to the <strong>One Backstop Module<\/strong>. Users deposit stablecoins or ETH into it prior to sale on open markets.\u00a0<\/p>\n<p>If the shortfall is not covered, users can vote for a <strong>Recovery Issuance<\/strong> of AAVE tokens. These are auctioned to replenish the backstop, then sold on open markets.\u00a0<\/p>\n<p>The project\u2019s treasury holds the Aave Ecosystem Reserve and funds collected by ecosystem collectors. As of July 2021, the total exceeded $700m.<\/p>\n<\/div>\n<div class=\"wp-block-text-wrappers-cards single_card\">\n<h2 class=\"card_label\"><strong>What are flash loans?<\/strong><\/h2>\n<p>Aave offers so\u2011called flash loans \u2014 uncollateralised loans in which borrowing and repayment occur within the same block.<\/p>\n<p>For example, a user who borrowed on Maker might see their Vault approach liquidation as collateral falls. Source: <a href=\"https:\/\/medium.com\/coinmonks\/introduction-guide-to-aave-v1-945175125486\">Medium<\/a>.<\/figcaption><\/figure>\n<p><strong>Flash loans<\/strong> can be used for:<\/p>\n<ul class=\"wp-block-list\">\n<li>portfolio rebalancing via multiple operations in a single transaction to optimise fees;<\/li>\n<\/ul>\n<ul class=\"wp-block-list\">\n<li>arbitrage;\u00a0<\/li>\n<\/ul>\n<ul class=\"wp-block-list\">\n<li>self\u2011liquidation;\u00a0<\/li>\n<\/ul>\n<ul class=\"wp-block-list\">\n<li>collateral swaps.<\/li>\n<\/ul>\n<p>The fee is 0.09% of the borrowed amount, paid to lenders.\u00a0<\/p>\n<p>There is no dedicated user interface for flash loans yet, but they can be used via Furucombo and similar services.<\/p>\n<\/div>\n<div class=\"wp-block-text-wrappers-cards single_card\">\n<h2 class=\"card_label\"><strong>What is the interest\u2011rate model?<\/strong><\/h2>\n<p>There are two types of interest rates:<\/p>\n<ul class=\"wp-block-list\">\n<li>Stable (fixed) rates that do not change over time;<\/li>\n<\/ul>\n<ul class=\"wp-block-list\">\n<li>Variable rates that change with supply and demand.<\/li>\n<\/ul>\n<p>Borrowers can switch between variable and stable rates.\u00a0<\/p>\n<p>In the short term, stable\u2011rate borrowing behaves like fixed\u2011rate borrowing, but rates can be rebalanced in the medium to long term if market conditions change abruptly.<\/p>\n<\/div>\n<div class=\"wp-block-text-wrappers-cards single_card\">\n<h2 class=\"card_label\"><strong>What are Aave V2\u2019s features?<\/strong><\/h2>\n<p><strong><em>Collateral swap<\/em><\/strong><em> (Collateral Swap)<\/em><\/p>\n<p>Users can swap their collateral from one token to another \u2014 for example, from ETH to DAI if they expect ether\u2019s price to fall.\u00a0<\/p>\n<p><strong><em>Batch flash loans<\/em><\/strong><em> (Batch Flash Loans)<\/em><\/p>\n<p>Users can borrow multiple assets at once within a single Ethereum transaction.\u00a0<\/p>\n<p><strong><em>Debt tokenisation<\/em><\/strong><em> (Debt Tokenization)<\/em><\/p>\n<p>In V2, borrowers can receive tokens that represent their debt. This, in turn, enables native credit delegation.\u00a0<\/p>\n<p><strong><em>Native credit delegation<\/em><\/strong><em> (Native Credit Delegation)<\/em><\/p>\n<p>This feature <a href=\"https:\/\/messari.io\/article\/aave-announces-credit-delegation-enabling-uncollateralized-lending\">allows<\/a> a liquidity provider to deposit funds into the protocol and delegate the right to borrow to another user. The delegate can thus borrow without posting their own collateral.\u00a0<\/p>\n<p>Loan terms and execution are set either through legally binding agreements or on\u2011chain via smart contracts.<\/p>\n<p>Compared with V1, Aave V2 is more gas\u2011efficient. In some cases, users can save up to 50% on fees.<\/p>\n<\/div>\n<div class=\"wp-block-text-wrappers-cards single_card\">\n<h2 class=\"card_label\"><strong>How does Aave\u2019s treasury work?<\/strong><\/h2>\n<p>Aave\u2019s treasury consists of two funds.\u00a0<\/p>\n<p>The first is funded from three sources:<\/p>\n<ul class=\"wp-block-list\">\n<li><strong>Collector<\/strong> (the system that collects a share of protocol revenues);\u00a0<\/li>\n<\/ul>\n<ul class=\"wp-block-list\">\n<li><strong>Reserve Factor<\/strong> \u2014 the protocol\u2019s share of interest;\u00a0<\/li>\n<\/ul>\n<ul class=\"wp-block-list\">\n<li>One third of flash\u2011loan fees.<\/li>\n<\/ul>\n<p>Proceeds from the first fund are used to develop Aave.<\/p>\n<p>The second fund is the ecosystem reserve (3m AAVE). It covers Safety Incentives on short\u2011term loans, liquidity\u2011mining rewards, grants and protocol development.\u00a0<\/p>\n<p>Both funds are governed by the Aave community.<\/p>\n<\/div>\n<div class=\"wp-block-text-wrappers-cards single_card\">\n<h2 class=\"card_label\"><strong>How is Aave evolving?<\/strong><\/h2>\n<p>In July 2020 the company behind Aave <a href=\"https:\/\/forklog.com\/en\/news\/aave-obtains-uk-electronic-money-institution-licence\">received<\/a> an e\u2011money institution licence from the UK\u2019s Financial Conduct Authority (FCA). This enables users to buy stablecoins and other digital assets with fiat and use them in the Aave protocol.<\/p>\n<p>In summer 2020 Aave raised $3m by selling LEND tokens to Framework Ventures and Three Arrows Capital.\u00a0\u00a0<\/p>\n<p>In October 2020 the project <a href=\"https:\/\/forklog.com\/en\/news\/defi-project-aave-raises-25-million-for-institutional-lending-development\">raised<\/a> $25m from Blockchain Capital, Standard Crypto, Blockchain.com and others.<\/p>\n<p>At the end of 2020 Aave <a href=\"https:\/\/forklog.com\/en\/news\/aave-governance-handover-to-the-community-nearly-90-complete\">transferred<\/a> admin keys to LEND holders. The first Aave Improvement Proposal (AIP) put to a vote and approved by the community introduced the AAVE governance token and the 100:1 migration from LEND.<\/p>\n<p>For summer 2021 the launch of the institution\u2011focused Aave Arc DeFi platform was <a href=\"https:\/\/www.theblockcrypto.com\/linked\/112475\/aave-to-launch-institutional-defi-platform-aave-arc-within-weeks\">planned<\/a>. Initially it would support four assets \u2014 bitcoin, Ethereum, Aave and USD Coin (USDC) \u2014 and offer the same services as the main platform. Access is limited to \u201cinstitutions, corporations and fintechs\u201d that pass Fireblocks\u2019 KYC checks. Aave Arc is to move to decentralised governance in future.<\/p>\n<p>In July 2021 Mr Kulechov announced plans to launch a Twitter alternative on Ethereum. The new platform would let users monetise content and take part directly in governance. It could launch by the end of 2021.<\/p>\n<p>aTokens are used as collateral for in\u2011game characters in <a href=\"https:\/\/forklog.com\/en\/news\/nfts-as-a-new-class-of-digital-assets-bitcoin-and-collectibles\">Aavegotchi<\/a>, a game reminiscent of Axie Infinity.
